Under a cap-and-trade system, a government sets a limit (cap) on the total amount of a specific pollutant that can be emitted by all participating entities, such as companies or industries. Emission allowances, which represent the right to emit a certain amount of the pollutant, are distributed or auctioned to these entities. Companies that reduce their emissions below their allotted amount can sell (trade) their excess allowances to other companies that are struggling to stay within their limits. It allows different gases to be compared on a common scale relative to their ability to trap heat in the atmosphere. For example, methane (CH4) has a higher global warming potential than CO2, so 1 kg of methane is equivalent to a higher weight of CO2 when considering its impact on climate change over a specific period.
